Quanto Option

An option on a foreign asset that pays in your own currency at a fixed rate. The FX risk vanishes from the payoff and reappears, priced, as a correlation term.

Key intuition: a quanto pays foreign performance in domestic currency at a fixed rate. The FX risk leaves the payoff and returns as a correlation adjustment inside the price.

Suppose you want exposure to the Nikkei but you think in euros. Three products exist, and they are genuinely different:

  • Unhedged — you take the index return and the yen's move against the euro. Two bets, one product.
  • Composite — the payoff is converted at whatever the exchange rate happens to be at expiry. Still an FX exposure, applied to the payoff.
  • Quanto — the payoff is computed in yen points and paid in euros at a fixed rate agreed today. If the index gains 1,000 points, you receive €1,000 (at a 1:1 quanto), whatever the yen has done.

The quanto delivers what most cross-border investors actually want: the foreign market's return with none of the currency's noise. It is not free — the cost is embedded in the terms rather than charged — and the reason it is not free is one of the more elegant results in derivatives pricing.

Why correlation sets the price

The seller must hedge. To deliver a fixed-rate payoff on a foreign asset they hold the asset in foreign currency and must convert a variable amount — larger when the asset has risen. So the size of the FX hedge depends on the asset's performance, and rebalancing it costs money that depends on how the two move together:

  • Asset and foreign currency positively correlated — when the asset rises, the seller must buy more of a currency that has also risen. Costly, so the quanto is more expensive.
  • Negatively correlated — the rebalancing works in the seller's favour, and the quanto is cheaper.

Correlation is not directly observable, is unstable, and cannot be hedged with any liquid instrument. That is why quanto pricing carries a wider bid-ask than the equivalent vanilla option, and why the same product is quoted differently by different desks.

Worked example: a euro investor buys a quanto call on the Nikkei, strike 38,000, 1 index point = €1. The index closes at 40,000 and the yen has fallen 12%. The payoff is €2,000 — the currency move is entirely absent. An unhedged holder would have received the equivalent of ¥2,000 worth roughly €1,760.

The quanto drift adjustment

Under the domestic risk-neutral measure, the foreign asset does not drift at the foreign risk-free rate. Changing measure introduces a correlation term, and the whole result collapses into a single, clean adjustment:

Substitute this drift into Black–Scholes and price as usual — discounting at the domestic rate. That is the entire quanto adjustment: one correlation term inside the drift.

  • With σS = 20%, σX = 10% and ρ = +0.4, the drift falls by 0.8% a year. On a five-year structure that is a material change in value — comfortably larger than most quoted spreads.
  • The sensitivity to correlation (sometimes called correga) is a genuine unhedgeable risk. Desks warehouse it, limit it, and are periodically surprised by it when a correlation regime changes.

Where quantos actually appear

  • Structured products. Most "index-linked, currency-protected" retail notes are quanto structures — including many autocallables and tracker certificates. Holders rarely know the term; they simply notice the currency does not affect them.
  • Quanto CDS. Sovereign credit protection denominated in a currency other than the sovereign's own. The spread difference between USD- and EUR-denominated protection on the same sovereign is a widely watched measure of redenomination risk — a quanto effect used as a market signal.
  • Commodity quantos. Oil is dollar-denominated; a euro-based hedger wanting exposure without dollar risk buys a quanto, and the oil–dollar correlation drives the price.

The honest assessment

The quanto solves a real problem — currency noise genuinely obscures a foreign market view. It solves it at a price set by an unobservable parameter, in a product that cannot be independently verified without a model. For a liquid exposure, a plain position plus a separate FX forward achieves something similar with two transparent prices instead of one opaque one. The quanto's advantage is that it removes FX risk from the payoff rather than the notional — genuinely different, and worth paying for only when that distinction matters.

The formulas above are standard textbook formulations, simplified for teaching. They explain the mechanism — they are not a valuation tool, and they will not reproduce a dealer’s price.

5 · Desk notesHow practitioners think about it
Practitioner note: whenever a cross-border structured product promises "no currency risk", the quanto adjustment is inside it. Ask what correlation was assumed. A desk that cannot answer immediately has not thought about the position it just sold.
